Shooting at Reduced Resolution

All digital cameras seem to have various resolution modes, ranging from the full native resolution (e.g., 4000x3000) to smaller resolutions (e.g., 1200x900).

Obviously the smaller resolution will allow more shots on a given memory card, but what are the other effects?  Are the output files simply interpolated down in resolution, or is something done in the sensor?  I would expect reduced print resolution (i.e., line pairs/mm) but what about noise?  Is it reduced also?  Are there other effects?

I haven't seen this discussed anywhere, but any pointers would be useful.
